Interior lights don't come on when the smart key approaches the car. Switch is in DOOR position. They are
    supposed to, correct?

I don't think so. You have to touch the driver side handle or open the door.

My dome lights turn on when I approach, before touching handle.

Dome lights come on when you approach only if the doors are locked.

..and if you wash your Prius with your Smartkey in your pocket, your car will lock and unlock in the oddest fashion, as you wash along your driver's side.

Yes, they are supposed to, however, I've found that it doesn't work really well. The problem is that the car will only sense the keyfob when it's about 3 feet away from one of the antennas. If you only have 1 door SKS then you only have one antenna in the driver's door handle. If you have three door SKS then you have antennas in the driver and passenger front door handles and under the rear bumper. Additionally, the lights slowly ramp up to fully brightness, so even after you get within three feet of the antenna the lights take a second or two to come up to a point where you can see them.

If you're walking quickly as you approach the car it's quite likely that you'll reach the door and open it before you can really see the lights coming on inside. However, you can test it by walking up to the car and standing there for a second or two without touching it. The lights should definitely come on. I don't know for sure if they'll come on with the doors unlocked or not, so you might want to make sure to lock them first.

I certainly owe you an apology for my ignorance. I approached my car this morning (with your thread in mind) and OMG, the dome light is on and I didn't touch any part of the car. I experimented on my Prius III by approaching from the rear, pass side and front, but no interior lights turned-on until I approached from the driver-side.

Thanks for the heads-up and aplogies for misleading you.

Not so, dome lights still turn on when fob comes within range - just verified this.

you have to go out of the FOB range then come back, otherwise it will not.

Not to pick nits or anything, but it works as designed, since everything you wrote is true. Your opinion is that it doesn't work really well. Two different things.
